Applying Islamic Finance to Private Equity
Conventional Finance more often than not imposes Capital Guarantee, Profit Guarantee and Compounded Interest over the amount outstanding by debtors/investees. All three elements are prohibited in Islamic finance as it contain elements of Zulm (cruelty). In the context of venture capital and private equity, instead of structuring the expected returns in the form of 'Redemption Premium' which is RIBA and prohibited, the investor may enter into a 'Profit & Risk Sharing' Investment Agreement of Musharakah or Mudharabah with the investee company. The investor may place risk mitigating measures as part of ensuring that the investments will be run well, so long that the measures are fair and not oppressive to one party.
